Hoteliers – Enjoy 2014, but look in the rear view mirror at the mess you left behind!

Some history:

This is a New Year! 2014 is now upon us and moving along.

There is one thing we all know with certainty. Life is a function of time. As strange as it may seem, so is the hotel business as are bad economic times.

Here is what we know about the hotel business in the last few years since the economic downturn began. I still remember vividly, it was around 2008 that the bottom kind of collapsed. I worked with Marcus & Millichap then as their hotel broker in the mid-atlantic region. I worked out of their DC office (all right – it was Bethesda). Brokers were scrambling trying to find out how they must react. Life was confusing even for a middle-aged man such as myself. Where do we go from here I wondered? Some colleagues were young folk, sprightly and full of zest at the opportunities that seemed plentiful just a year or two ago. They too had suddenly lost a step.

The chatter was strong about what was coming, the doom, the mother of all recessions, the cosmic bubble, and almost any gloom and doom cliche you can think of. The business heads and lead strategists were scheming about what it is they could do to keep morale up. Buyers were around as were sellers, but the banks had all but vanished. The Apartment brokers felt good as lending was still available for the right deals.

Lending Impact:

As for hospitality, it was the realm of lepers as far as the banks were concerned. It was toxic to consider lending for hotel transactions and that notion hasn’t completely vanished quite yet. That is when I participated in the Special Assets Services group (SAS). We needed to rethink our business strategy and retool skill sets and rethink databases. We approached banks, lenders to see if we could assist in the disposition of hotel loans that we could market to our national client base. We could do Broker opinions of value for banks and we did. We did what we could to survive. Some colleagues and I also did a stint as CRE analysts for the FDIC to help sift through piles of paperwork to determine the underwriting banks required prior to loan approvals. It was rewarding but, yet somehow left us demoralized.

Some survived the tough times as brokers and some didn’t. However, there were deals to be done. Very few, but still around for the persistent broker. Like the old saying goes, when the going gets tough, the tough get going. Only this time, it was for real. All involved in any segment of the CRE life cycle reinvented themselves to a degree and survived.


The recession was long indeed. In fact we learned that the recession had actually begun much earlier than we thought. We just felt the concussive forces hit us a year and a half later. Now, around early 2010 the recession was no more we were told by economic pundits. But, this was a recovery without job growth they surmised. What? Yes, the bleeding had stopped. However, consumer confidence was still low. Jobs were hard to find for most people. The hotel industry struggled with an influx of tremendous supply around 2009. All hotel measuring indices were declining. Hotels that were coming up on their balloon payments were essentially doomed. They had in most cases worked really hard to amass negative equity.

Most aggressive hotel owners had previously refinanced their mortgages to take out cash – sometimes in the millions of dollars. Given the 1031 Exchange paradox they were faced with decided to buy into ridiculously priced hotels in that time frame. Such was the demand for hotel assets then, that prices went unchecked. Why would they care anyway? The banks were lending based on terrible underwriting standards by appraisers. The appraisers were too busy to care. The banks were too busy up selling loans to CMBS powerhouses, that they didn’t have time to pause. Then when the proverbial dung hit the fan, it all came trickling down. No wait, pouring down!

Banks were closing, owners were losing their assets and their homes in some cases and brokers like me just shook their heads in shock and dismay. These owners were friends and confidantes that we had worked with. How could you not feel for them? Banks were afraid to lend despite historically low-interest rates. Equities in hotel properties were so low it was hard for anybody to do anything. Banks were just as lost because they didn’t have the expertise to operate hotels but they just couldn’t write off the entire loan either – at least not without the FDIC’s blessings.

The owners meanwhile, were scrambling and hoping the market came back strong and they somehow hung on for dear life. Some thought it prudent to just stop making payments and paid a heavy price. Others figured out a way to work with their banks and held on to their properties. A few were blessed to be in the right location with the right franchise.  Owners with multiple assets were able to leverage equity in other assets to finance the ones that had come due. Others were not so lucky. This was the story through much of 2012. The recession technically ended – 2010 or somewhere then. Recessions make their pain felt long after they are supposedly finished.

The turn around year 2013:

Now, 2013 was the year  things began looking up, but not so around DC. The Govt. had other plans! The great two party system and their leaders just loved fighting and squabbling over the most meaningless measures  like churlish children. They shut down the Govt. for a few weeks but made sure they paid the employees, but thought nothing of the Billions in lost productivity, and billions in lost revenues for the Govt. and smacked hotels across their collective faces with sequestration! These are the people we put our trust in to shepherd us toward good times again. The irony in that is hopefully not lost on you!

RCA Data 2008-2013:

Here is analytical data from Real Capital Analytics for total volume of hotel sales broken down by distress sales as a percentage of total sales from 2008 to 2013:

What you find in the image above is that the distressed assets as a percentage of total sales is declining steadily. However, in the last quarter of 2013, you suddenly find a bump in distressed sales. It could be due to the fact that loan sales although declining, are resulting in additional  foreclosures brought on by borrower defaults. The special servicers  are liquidating portfolios they took on earlier, since the markets are have stabilized and performing much better. Also, the banks are less inclined to work out loans or write them off these days and are foreclosing on defaulting borrowers. The foreclosure process takes time depending on the state you are in.

Elsewhere around the country, RevPARs increased across the board, especially in the upscale to upper upscale and luxury segments. The mid-tier and economy segments also had somewhat subdued gains as well. There was hotel development activity ticking upwards as was transactional velocity. This was beginning to resemble a recovery for sure. However, not all hotel owners felt like they did better in a tangible manner over 2012, but that is another blog altogether. Here we are now, looking at 2013 in the rear view mirror as we move into 2014.

The here and now – 2014:

From all available indicators and metrics, 2014 looks like a great year for hotels. RevPARs are trending up as are ADRs and Occupancies. Development activity is brisk from all indications. The conundrum is that while the demand for luxury hotels is the highest, the supply seems to be the lowest. Nobody including banks seems to have any appetite left for Million dollars / a key kind of project these days. Ironically they don’t seem to have an appetite for mid-tier and economy hotels either! Now, at least there is rationale for that vis-a-vis metrics and data from STR and other sources.

The segment that is making great strides is the upscale to upper-upscale segments. Franchise behemoths like Marriott, Hilton and IHG are leading the way. However, my concern frankly rests with the hotels owned by individual entrepreneurs – the economy and mid-tier property owners who toil every day to service this industry. What happens to them? They are not getting funded easily. They don’t have the cash flow to keep up with franchisor PIP demands. They are losing equity each day they hold on, but with the market shifting in 2014, things may improve.

In future blogs I plan on looking at STR and other data and metrics and posting my opinions on them. I may also blog about transactions and other hotel related news. Since this is my very first attempt at writing, please provide input in the form of constructive criticism of a welcome note of encouragement! It would be appreciated and hopefully you will continue to read.

The first month of 2014 have large portfolio owners and special servicers like CW Capital unloading their portfolios. This may be a sign for hotels to sell as the capitalization rates are moving down and banks are moving back in to the space. Hotel REITs are amongst the best performing asset classes as well. As we’ve seen, these windows of opportunity aren’t eternal, but need to be taken advantage of when available. This may be as good a time as any for hotels under previous stress of any kind to get moving and get their properties evaluated for sale.

Lifestyle Hotels – fad or for real?

Here is how BLLA defines Lifestyle and Boutique Hotels:Boutique Hotel

Boutique Hotel

A term to describe intimate, usually luxurious or quirky and upscale hotel environments for a very particular clientele.

Lifestyle Hotel

A property that combines living elements and activities into functional design that gives guests the opportunity to explore the experience they desire.



Luxury Boutique Hotel

An extremely luxurious hotel environment created to express unique lifestyle experiences that are synonymous with health and wellness.

Trendy or Modern Hotels

Lifestyle Hotels, Branded Boutiques or anything other combination of words that can create an inviting distinction from traditional hotels is in vogue these days. Every franchiser/hotel chain of substance is dabbling in this phenomenon, a few more successfully than others.

What was germane to a boutique hotel in past decades is beginning to take root in “distribution channel friendly” hotel chains in recent times.  Therefore every large hotel chain now has lifestyle hotels of their own in operation or under development across the world.

What exactly is a ‘lifestyle hotel’ you may ask? Well, the beauty of expression is in the words of the beholder. Here are some industry stalwarts and what their definition is. Here are some excerpts from the Lifestyle/Boutique Hotel Development Conference (excerpted from HNN):

“Label it what you’d like, for us it’s about having a local experience as a traveler,”.said David Duncan, president of Denihan Hospitality Group.

Patrick Goddard, president and CEO of Trust Hospitality said. “Guests see the definition “as a reflection of themselves.”” He added,  “things such as high-end finishes, personalized experiences from pre-arrival to post-departure, sensory elements and community engagement also are critical components” 

“A boutique hotel or lifestyle hotel is a big hotel trying to be small, and that’s OK. This sector is less about branding the hotels than letting the guest brand themselves. … Hotel brands and hotels individually are a similar reflection of one’s individuality.” said Jason Pomeranc, co-chairman of Commune Hotels & Resorts

Finally, here a statement that tied a tiny knot in my brain as I tried to decipher it – “When we think about our lifestyle portfolio, we really think it’s people who crest over from wanting space, state and rates to wanting to define themselves by their choice of where they stay,” said Jay Coldren, Marriott’s VP of lifestyle brands.

So, as you can see there is little consensus on what Lifestyle hotels really are. The idea is novel and it creates demand in an industry that badly needs it. It is a philosophy more than an idea from what I can gather. And the canvas for this philosophy is large with new ideas being painted every day.

So, after some research and analysis here’s what I came up with as the most sensible reason for its creation. Lifestyle hotels are designed to give the modern traveler exactly what he wants in a hotel. It is meant to provide a seamless transition from the lifestyle he cares about or appreciates to a lifestyle he can sustain when traveling. Better yet, lifestyle brands target the traveler’s way of life to create touch points that go beyond the traditional rewards programs that most travelers are used to. The purpose is to give the traveler an immersive experience that will have them coming back for more. They plan to drive loyalty not just by targeting customers penchant for savings, but by appealing to their tastes and preferences. 

Lifestyle hotels are a lot like boutique hotels, but with distribution and ‘economies of scale’ clout provided by the chain. It is meant to offer the traveler all the reward perks he had become accustomed to in a boutique type setting offering much more than just savings.

Now, the question really is how do you take a boutique hotel (boutique by definition to me is unique and lonely) and daisy chain the concept? How can it stay boutique and yet belong to a chain? How can it be multiplied and brand standardized thereby providing the economies of scale in FF&E procurement that the franchisers pride themselves in providing? I suppose you can’t unless you are the Indigo brand of IHG. They basically take existing hotels and manage the rebranding such that they are able to provide consistency to them by creating some brand standards  that apply across all Indigos, but don’t require total duplication of assets.

Now, the Ascend brand from Choice does pretty much the same thing. How one can have an Ascend transformation of a boutique hotel from 20 rooms to 600 rooms boggles my mind, unless of course it is basically gap management and standardization of a few amenities common to all assets slated for conversion. All this just to bring it under the distribution umbrella of the franchise? How you create value for a 20 room conversion I can’t fathom. I can appreciate the notion that a 100-200 room boutique property, but for as little as 20 rooms?

While I haven’t researched the investment requirement for conversion properties (I suppose that would be a very subjective analysis), I still can’t see why it would be an enticing value proposition for the developer. I can see the chain’s value proposition (increased revenue streams), but fail to see one as clearly for the developer/owner of the existing boutique hotel.

As for new development, I think it is a great concept but for conversions I am uncertain about the value proposition especially if conversion costs are high.

In summary, I believe that this concept is here to stay unless of course the concept is made so murky by eager franchisers that they dilute a great concept. Also, it isn’t easy to simulate or become the next Starbucks, Apple or Nike especially in an industry that is prone to brand volatility.

Construction costs up – Impact on Hotel Supply?

I recently read that the construction price index has gone up following news of the burgeoning CRE marketplace.

As all in the development community know quite well, the Turner Construction Index went up between 2004 and 2008 to ridiculous levels of increase. That basically followed CRE trends which were equally ridiculous and resulted in what we now call The great recession of 2008/2009.

Around the middle of 2008, there was substantial correction to the construction index and it dropped for a couple of years. Now, while the construction costs haven’t gone up to mid 2008 levels nor are the increases a real concern, but costs are rising now and are back up to 4th quarter of 2007 levels. The index is rising at a clip higher than inflation (4.3% increase in 2013) and is expected to go much higher.

Getting back to costs, ENR shows a more modest annual increase in their construction index shown below vs Turner Construction:

Hotel Development Tidbit: A record number of new properties came online in 2008 (1,341 Projects/ 154,258 Rooms – according to Lodging Econometrics) despite tremendous construction cost increases around that time. I don’t believe we will ever reach that historic level in the next few years nor will the indices fluctuate as much.

So hard costs for hotels are bound to increase and will cost more to build as we move along. Replacement cost will be a consideration in the transaction velocity of hotels in all segments. So how does this cost increase impact the supply side of new hotel development? Is this going to deter hotel development? Here is Lodging Econometrics’ projected hotel construction pipeline:

Now as we all know, STR and other analytics’ providers are very clear about demand for rooms outpacing supply. So, if rising construction costs even marginally decelerate development (at least the start next 12 months and the early planning projects may be affected), then is it fair to assume demand will continue to outpace supply? If so, how does it impact exit cap rates and sales price for hotels?  Is it fair to surmise that moving forward as replacement costs go up, and the supply/demand gap increases, transaction velocity of existing hotels increase? I believe so.

The logical expectation then would be that compression of cap rates are going to occur more rapidly. Data shows that cap rates are somewhat steady right now without too much movement. Also, this would give existing hotel owners a much needed respite with added equity.

Over the next couple of years, sale of properties and consolidation of hotel portfolios would make the most sense based on several variables such as franchise length remaining, CapEX requirements, entry cap rates, desired Yield, etc. However, the fact remains that a profit making window of opportunity for hotel owners may be on the horizon.

After what the industry went through over the last recession and economic downturn, I don’t think it is fair to expect a CRE boom. But, I do believe we are coming upon a climate of increased transactions in the hotel space with one caveat – Lending availability and ease of procurement. The banking industry has always been an animal of opportunity, and hopefully it doesn’t miss this one.

My sense is that with improving market fundamentals, capital will become available, but, with increased scrutiny.
